How ASCs Play A Role In Medical Office Transactions — 3 Insights From An Investment Director

An influx of medical office investors is good news for ASC operators, according to John Nero, a director of the healthcare-focused investment banking firm Hammond Hanlon Camp.

Mr. Nero told Becker’s ASC Review how ASCs could be affected by medical office transactions — and play a role in them.

Question: What should ASC operators know about the medical office building market and activity right now?

John Nero: The medical office market continues to see an influx of new capital providers regularly, including private equity, institutional and offshore capital. These investors continue to create a market imbalance where capital outweighs the supply of quality medical office and ASC product, which bodes well for ASC operators that own their facilities and may want to evaluate opportunities to partner or sell in a favorable market environment.

Question: Every week, there are new transactions involving medical office buildings that have ASCs. Why do you think we see these kinds of facilities changing hands? Is it normal or noteworthy?

John Nero: Medical office buildings with ASCs tend to be viewed favorably, particularly when dealing with facilities located within certificate of need states, where the ability for the tenant to move the ASC is limited and the development of new competitive product is often restricted. While ASCs are specialized uses that cost a landlord more tenant improvement dollars compared with a more traditional medical office user, they also generate higher rents and have higher renewal probabilities upon lease expiration. Having an ASC in a multi-tenant building may also help attract physicians who perform cases to lease their office space there.

Question: What do medical office building operators prioritize when selecting a strategic capital partner?

John Nero: The top three factors medical office building operators look for when selecting a strategic capital partner are:

1. Alignment On Scale Expectations —This may be the most important element of creating a successful joint-venture partnership within any real estate sector, but in healthcare, it is particularly important. Some institutional capital providers can have unrealistic expectations of scale and capital deployment in this space. Most operating partners want to align with capital partners that are fairly well-educated on the nuances of the outpatient facilities sector, so that both sides understand what level of scale is realistic within the established investment strategy and defined timeframe.
2. Competitive Advantage — Every investor is seeking a competitive advantage, and this goes for both operators and capital providers. Operators are obviously looking for competitive economics in their joint-venture structures, whether it’s a favorable promote structure or eliminating requirements on crossing multiple investments within a program. They may also seek a sourcing advantage from their capital, as many private equity capital providers also have strategic investments in healthcare operating businesses (such as ASCs) that may surface off-market real estate opportunities.
3. Speed And Efficiency — Most medical office building operators see a tremendous amount of deals on a regular basis. As such, they need to be aligned with a capital partner that can respond quickly on whether or not to pursue opportunities in today’s competitive marketplace. The old mantra that “A fast ‘no’ is the next best answer to a ‘yes'” rings true here. Most new arrangements we’re advising on have some type of “three strikes” policy, whereby the capital partner can decline up to three opportunities that fit predefined criteria before the operator can pursue the transaction through another capital vehicle.

Medical Office Buildings Are Going Godzilla. We’re Talking Big. Really Big.

The movie Godzilla: King of the Monsters opened May 31, with some film reviewers saying that the CG-generated “Beast from the East” seems to be getting bigger with every sequel.

The same might be said of medical office buildings (MOBs), according to a recent report from the Healthcare Capital Markets group with Chicago-based Jones Lang LaSalle.

Many healthcare real estate (HRE) professionals have recently expressed a gnawing sense that more, larger MOBs are being developed. Now, using data provided by HRE research firm Revista, JLL has verified that notion. Many MOBs are indeed becoming more Godzilla-like in size – especially those providing a wide array of services once offered only in inpatient settings.

In fact, JLL’s May 2019 Healthcare Capital Markets Perspective indicates that there are currently 44 future MOBs under construction nationwide that will be larger than 150,000 square feet.

These mega MOB projects have an aggregate total of 10.9 million square feet and represent 22 percent of all of the medical office projects currently underway in the country, according to JLL. These blockbuster buildings also represent $5.3 billion of investment at an average of $480 per square foot (PSF).

With more and more healthcare services being shifted from hospitals to outpatient facilities, it would only make sense that the average size of many new, technologically advanced MOBs is becoming more monstrous. After all, with many health systems now providing a wide array of services in the MOBs they occupy — including highly sophisticated and technologically advanced surgeries and treatments, including cancer and cardiac care — many of these outpatient facilities have been dubbed “hospitals without beds.”

The new Godzilla movie has received mixed reviews, but MOBs continue to receive five-star ratings from investors. JLL notes that most of the supersized MOB projects on the list — 34 of them — are being self-developed by health systems. But, just as Godzilla prevails in the end, the same might be true for patient MOB investors if some of the projects eventually make it to the investment markets.

“Most of the health systems that are self-developing at this time are some of the best-endowed, highest rated systems with good access to capital and prolific donor bases,” JLL notes. “Certainly, as credit cycles and capital markets change, these outpatient facilities would be ideal targets for monetization and would be desirable investments for the most qualified institutional investors.”

Growth In Outpatient Demand Drives A Surprising Number Of Buildings Greater Than 150,000 Sq. Ft.

With the opening this month of the 10-story, 250,000 square foot MOB at the new Sutter Health CPMC campus in San Francisco, the market is heralding a new era of large format medical office development with building size over 150,000 square feet.

This new trend is a function of the well-recognized growth in outpatient care with its focus on the patient experience and physician convenience with critical services and specialties housed under one roof, with the added goal of accountable care in a lower cost setting. The timing couldn’t be better given the surge in capital seeking investment opportunities in healthcare given the quality of tenancy and durability of medical office properties.

There are currently 44 medical office development projects larger than 150,000 square feet under construction in the United States, a total of 10.9 million square feet, representing 22% of all medical office projects underway. In aggregate, the large format projects represent $5.3 billion of investment or $480 per square foot. Six developments alone are over 400,000 square feet and the ten largest projects have a total budget of $2.3 billion. JLL estimates that the mark-to-market valuation of these projects, once completed, is $7.8 billion.

The largest medical office development under construction and near completion is located on the Upper East Side in Manhattan – the 750,000 square foot, David H. Koch Center for Cancer Care. Interestingly, two of the top four largest medical office developments are located in New York City. Over forty percent of the active development projects larger than 150,000 square feet are located in the Northeast and Mid-Atlantic regions. The Southeast is the least active region with only one project under construction that’s larger than 150,000 square feet.

Providers dominate the ownership of the 44 projects. Only 10 buildings, representing approximately 20% of the square footage, are owned by third party investors. However, the surge in large format outpatient buildings and the staggering scale of capital required to support these developments is an encouraging sign for institutional real estate investors as the capital intensive business of healthcare is expected to eventually turn to real estate investors to augment health system access to bond markets and philanthropy.
